How is a stock index calculated?
There is no rule on how to calculate the exponent. However, most indexes are price-weighted or value-weighted. Let’s take a closer look to understand the difference between the two.
1. Price-weighted index
In order to calculate the selling price, it is weighted according to the stock price of each company. High-priced stocks affect the performance of the stock index more than low-priced stocks because price is a deciding factor.
A typical stock index that uses the price-weighted method is the Dow Jones Industrial Average (DJIA), which consists of 30 large US companies. This index is calculated by dividing the average stock price of 30 companies by a divisor.
To better understand how the weight is determined, let’s look at an example:
For example, if Apple’s stock price goes from $ 135 to $ 145, the Dow Jones stock index will move more than if Intel’s stock price goes from $ 60 to $ 70. This is because stocks with higher prices affect the change in percentage.
2. Market capitalization-weighted average stock index
